The centre of Melbourne's CBD is in lock down. The Bourke Street Mall, including Myer and David Jones stores, have been evacuated.
It is understood the man stopped his car on Bourke Street, not far from the Target store, and set it alight.
He then started attacking people with a knife, stabbing two people, before he was shot by police.
The suspect has been shot and is alive, police say. He has been arrested and taken to hospital in a critical condition.
"Police are not looking for anyone further at this early stage," police said in a statement.
"A small number of people are being treated for stab wounds. The exact circumstances are yet to be determined at this stage."
Just after 5.20pm, a body was seen lying under a white sheet on Bourke Street, near the entrance to Russell Place.
There were large spots of what appears to be blood near the figure, as were a pair of men's black lace-up shoes. Only the soles of the person's feet were visible.
Police are telling all members of the public to avoid the CBD, although dozens of witnesses are being interviewed by officers at the scene. Trams along Swanston, Bourke and Elizabeth streets have been stopped.
Melbourne's anti-terror sirens and loudspeakers are being used for the first time, sounding out across Bourke Street.
The message over the loudspeakers says: "This is Victoria Police, please evacuate the area. This is Victoria Police, please evacuate the area."
This incident in Bourke Street comes on the second day of the highly-publicised murder trial of James Gargasoulas, who allegedly drove through Bourke Street Mall on January 20, 2017, killing six people and injuring 27 others.
Police will investigate a possible copy-cat motive.

It looks like he was a black guy - perhaps a Muslim?

My news said he had no known terrorist links but they are not ruling anything out. They also said he wore an Islamic robe.
